Holding bond funds for shorter periods than that opens you to the risk of further, short-term gyrations in your fund's value, without sufficient time for recovery. And if you buy longer-term individual bonds and have to sell them, you risk the kinds of losses that investors have been experiencing lately.
Some Bonds Can Be Called Early
It's a risk because you'll no longer have a reliable income stream from the bond. Often, this happens when interest rates fall. Although lower rates might increase your bond's value, the issuer isn't buying the bond from you—it's simply paying off the debt early.
Most investments in debt, from corporate bonds to mortgage-backed securities, carry some degree of default risk. The investor accepts the risk that the borrower will be unable to keep up the interest payments or return the principal invested.
Owing to several factors, including discomfort with equities after the 2008 global financial crisis and the graying of America, bonds have become more popular than stocks. As a result, their yields have declined, making them significantly less attractive than equities.
Historically, bonds have provided lower long-term returns than stocks. Bond prices fall when interest rates go up. Long-term bonds, especially, suffer from price fluctuations as interest rates rise and fall.
Interest rate changes are the primary culprit when bond exchange-traded funds (ETFs) lose value. As interest rates rise, the prices of existing bonds fall, which impacts the value of the ETFs holding these assets.
For bondholders, this is known as interest rate risk. Rising interest rates in 2022 triggered the Treasury bond market crash that played a significant role in the collapse and sell-off of Silicon Valley Bank in early 2023.
Bonds have some advantages over stocks, including relatively low volatility, high liquidity, legal protection, and various term structures. However, bonds are subject to interest rate risk, prepayment risk, credit risk, reinvestment risk, and liquidity risk.
Fixed rate bonds are generally considered to be low-risk investments, as they are typically backed by the issuer's assets or the government. However, it is important to remember that there is always a risk that the issuer could default on its obligation to pay the interest or return your principal.
Can you lose money investing in bonds? Yes, you can lose money investing in bonds if the bond issuer defaults on the loan or if you sell the bond for less than you bought it for. Are bonds safe if the market crashes? Even if the stock market crashes, you aren't likely to see your bond investments take large hits.
Why are bonds bad with high interest rates?
Alternatively, if prevailing interest rates are increasing, older bonds become less valuable because their coupon payments are now lower than those of new bonds being offered in the market. The price of these older bonds drops and they are described as trading at a discount.
High-quality bond investments remain attractive. With yields on investment-grade-rated1 bonds still near 15-year highs,2 we believe investors should continue to consider intermediate- and longer-term bonds to lock in those high yields.
Bonds carry the promise of their issuer to return the face value of the security to the holder at maturity; stocks have no such promise from their issuer. Most bonds pay investors a fixed rate of interest income that is also backed by a promise from the issuer.
The decision to shift your long-term portfolio from bonds to cash comes with risks to your long-term financial goals. Over long time periods, bonds have provided better returns than cash. And as history has shown, they've also outperformed cash in the 3-year period following peak rate hikes dating back to 1980.
For example, the broad U.S. stock market delivered a 10.0% average annual return over the past 30 years through the end of 2018, while the average annual return for bonds was 6.1%.
Investors buy bonds because: They provide a predictable income stream. Typically, bonds pay interest on a regular schedule, such as every six months. If the bonds are held to maturity, bondholders get back the entire principal, so bonds are a way to preserve capital while investing.
After weighing your timeline, tolerance to risk and goals, you'll likely know whether CDs or bonds are right for you. CDs are usually best for investors looking for a safe, shorter-term investment. Bonds are typically longer, higher-risk investments that deliver greater returns and a predictable income.

Investing in bonds when interest rates have peaked can yield higher returns. However, rising interest rates reward bond investors who reinvest their principal over time.
